It does highlight the entire word unless you are in a reply mode. If you are just reading this message for instance and push to get the bubble it will highlight the entire word. If, however you click on reply to this message and bring the bubble up you'll see the cursor and be able to move around and take out a letter or put in a letter.

Tap the screen again (or possibly twice) so that both the curser and the keyboard show up. Then you can press your finger on the curser and the bubble will show with the curser in the middle, allowing you to place it wherever you want in the text.
